What is the Difference Between Depreciation and Amortisation?

Both terms describe how a company spreads out the cost of a large purchase over its useful life, rather than taking a massive hit to profits all at once. The difference lies entirely in what is being bought. Think of a bakery. Depreciation applies to physical assets. If you buy an expensive commercial oven, you depreciate its cost bit by bit as it wears out over the years.

Amortisation applies to intangible (non-physical) assets. If you buy a patent for a famous secret recipe, you amortise that cost over time. For everyday investors, this distinction is crucial. Because both are “non-cash” expenses, the cash already left the bank when the asset was originally bought, investors often add them back into profits to see how much actual cash a company is generating today.
