What is Downside Volatility?

Downside volatility measures how often—and how dramatically—an investment’s price drops below a certain target, usually its average return or zero. Think of it like driving a car. Standard volatility counts every single bump in the road—both the fun acceleration downhill and the scary drops off a pothole. Downside volatility ignores the fun acceleration and focuses exclusively on the potholes.

In the stock market, most investors don’t mind unpredictable spikes to the upside. Standard risk metrics treat both gains and losses as “risk,” but downside volatility tracks only the downside risk you actually care about avoiding. For everyday investors, it gives a much clearer picture of true risk. A stock with high overall volatility might just be soaring rapidly, but high downside volatility means you’re in for a genuinely bumpy ride downward.
